What Is an Amortization Schedule and Why It Matters

If you've ever taken out a loan for a car or a house, you've likely heard the word "amortization." While it sounds like complex financial jargon, understanding it is crucial to saving money. So, what exactly is an amortization schedule, and why should you care?

Defining Amortization

Amortization is the process of spreading out a loan into a series of fixed payments over time. Even though your monthly payment amount stays exactly the same, the way that money is distributed between paying off the principal (the original amount borrowed) and the interest (the lender's fee) changes every single month.

How the Math Works

Lenders calculate your interest based on your outstanding loan balance. At the beginning of your loan, your balance is at its highest, meaning the interest charge for that month will also be at its highest.

Because your total monthly payment is fixed, a large portion of your early payments goes straight to the bank as interest, leaving only a small amount to reduce your principal balance.

The Turning Point

As you slowly pay down the principal, the outstanding balance decreases. With a smaller balance, the interest charge shrinks. Therefore, an increasingly larger percentage of your fixed monthly payment goes toward the principal. By your final year of payments, almost your entire payment is going toward the principal.

Why It Matters

  • Early Payoff Impact: Because interest is front-loaded, making extra principal payments early in your loan term saves you vastly more money than making extra payments later.
  • Being "Underwater": Cars depreciate quickly in the first two years. Because your early loan payments are mostly interest, your loan balance shrinks slower than the car's value. This is why many people find themselves owing more than their car is worth.
  • Refinancing Risks: If you refinance a 60-month loan after 3 years into a new 60-month loan, you reset the amortization schedule, meaning you start paying front-loaded interest all over again.
